Section 179 enables companies to deduct the full purchase price (up to $500K) for new business related software purchased before 12/31/11.

Software and the Section 179 Deduction
An increasingly popular use of the IRS Section 179 Deduction is for software.

Any "Off-the-Shelf" computer software - software that isn't custom designed and is available to the general public - is qualified for the Section 179 Deduction in the year that you put the software into service.

What Software Qualifies?
For basic eligibility, the software must meet all of the following specifications:

  • The software must be financed (only specific type leases or loans qualify), or must be purchased outright by you.
  • The software must be used in your business or income-producing activity.
  • The software must have a determinable useful life.
  • The software must be expected to last more than one year.

In addition, these three specific stipulations must be met:

  • The software must be readily available for purchase by the general public.
  • The software must be subject to a non-exclusive license.
  • The software must not have been substantially modified.

Basically, the Software can’t be Custom Code
Off-the-shelf computer software placed in service during the tax year is qualifying property for purposes of the section 179 deduction. This is computer software that is readily available for purchase by the general public, is subject to a nonexclusive license, and has not been substantially modified.

It includes any program designed to cause a computer to perform a desired function. However, a database or similar item is not considered computer software unless it is in the public domain and is incidental to the operation of otherwise qualifying software.

Leasing and Section 179
Did you know that your company can lease equipment and still take full advantage of the Section 179 deduction? In fact, leasing equipment and/or software with the Section 179 deduction in mind is a preferred financial strategy for many businesses, as it can significantly help with not only cash flow, but with profits as well.

Non-Tax | Capital Lease
The main benefit of a non-tax capital lease is that you can still take full advantage of the Section 179 Deduction, yet make smaller payments. With a non-tax capital lease you can acquire and write off up to $500,000 worth of equipment this year, without actually spending $500,000 this year. A small business that is managing cash flow can leverage a non-tax capital lease and still take the Section 179 Deduction.

Examples of non-tax capital leases include a "$1 Buyout Lease" and a "10% Purchase upon Termination (PUT) Lease". In many cases, the amount you save in taxes will be more than the total of your first year's payments.

Equipment Financing
You may also obtain an equipment loan using an Equipment Finance Agreement (EFA) and still take the Section 179 Deduction.

Advantages of Leasing and Financing
The obvious advantage to leasing or financing equipment and then taking the Section 179 Deduction is the fact that you can deduct the full amount of the equipment, without paying the full amount this year. The amount you save in taxes can actually exceed the payments, making this a very bottom-line friendly deduction (you are reading this correctly - in many cases, the deduction will actually be profit.)
